Profiting from Innovation
Between the thing you've built and the money a customer pays for it sits a list of other people's property: a channel, a factory, a sales force, an approval, a brand a cautious buyer already trusts. Can you name every item on that list for your own business, and write an owner beside each one? The item you can't name is where the profit goes, and it goes there whether or not the idea was yours.
David Teece, an economist at the University of California, Berkeley, published a paper in Research Policy in 1986 asking why the pioneer so often fails to get paid. EMI built the first CT scanner and Godfrey Hounsfield shared a Nobel Prize for it in 1979; within a few years EMI had left the business, and the profits went to competitors — General Electric among them — who had invented none of it. Teece's answer turns on two conditions, and only one of them is about the idea. The first is how well the innovation resists copying, which you've already tested twice on other mornings. The second is the one nothing so far has covered: complementary assets — manufacturing, distribution, the sales force, the service network, the regulatory file, the brand that makes a cautious buyer say yes. The unglamorous machinery an idea has to pass through before it becomes revenue. Where copying is easy, the profit flows to whoever holds that machinery, and that's usually the incumbent you were hoping to go around. Most founders spend the entire protection budget on the part they're proudest of and never price the road. Royal Crown launched the first diet cola; Coca-Cola and Pepsi had the bottlers, and they're the names you know.
